That is an emergency situation.  My approach is to clear away the soil around
the diseased rhizome as much as possible.  Scrape out all of the affected
mush, even the just slightly affected regions.  If the base of the leaves is
tender or shows any hint of suspicious discoloration, remove them.  I use
stucco/mortar mix (the lime in it is the key) to cauterize the wound.  Rub it
in across the entire scraped-out area with a fingertip (if you value your
skin, you can stick your hand in a rubber glove first).  Try not to water this
area for at least a few days; let it dry in the sun.  I find this method more
effective than the usually recommended bleach; the bleach tends to stunt root
growth.

  On either side of this long rhizome is good healthy looking growth. So I am
  wondering if this rot will work its way into the "good ends" of the rhizome.
  Should I cut the middle portion out with a sharp knife? Or should I leave it
  alone and hope the strong parts develop on their own?

  This is a pretty purple iris (don't know the variety) from my mom's garden,
  and I would like to see it bloom come spring. I'd appreciate your input.
